Bridging Bitcoin to DeFi: Aave’s Native Lending Proposal

Aave is set to expand its decentralized finance ecosystem through a groundbreaking proposal for a native Bitcoin lending market. Developed in collaboration with Babylon Labs, this initiative aims to allow users to utilize their Bitcoin as collateral directly on the Bitcoin network while accessing liquidity on Aave. By leveraging Taproot vaults and a sophisticated liquidation mechanism, the proposal seeks to reconcile the high-speed demands of DeFi with the inherently slower settlement times of the Bitcoin blockchain.

Bridging Fast Liquidation and Slow Settlement

The core of the proposal lies in its dual-route liquidation system, which addresses the latency between Bitcoin’s block times and Aave’s immediate liquidity needs. Under the "Open Route," liquidators can receive immediate payouts in Wrapped Bitcoin (WBTC) drawn from a centralized Aave Hub, allowing them to exit positions without waiting for the days-long Bitcoin redemption window. Alternatively, a "Direct Keeper Route" allows authorized operators to finance the repayment themselves and claim the underlying BTC directly. This structure ensures that the market remains liquid and responsive, even when dealing with assets that do not reside on the same chain.

Risk Allocation and Hub Protection

A significant portion of the proposal focuses on managing the financial risks associated with "Swap Spokes" and Hub liquidity. When the system draws WBTC to facilitate a liquidation, it creates a secondary debt that must be covered when an arbitrageur eventually purchases the escrowed Bitcoin vault. If the vault’s value falls below the debt it owes to the Hub, the resulting deficit is tracked via Aave V4’s accounting framework. Current recommendations suggest that without a dedicated backstop, the suppliers of the Hub’s assets would bear the burden of these shortfalls, highlighting a critical area for future risk parameterization and DAO governance.

Governance and the Path to Deployment

The transition from proposal to protocol involves a multi-stage governance process, including a conditional Snapshot vote and an eventual on-chain proposal. Aave DAO will retain primary control over the funding Hubs, while a specialized multisig composed of LlamaRisk, Babylon Labs, and Aave Labs will manage technical configurations. To ensure security, several prominent firms, including Coinspect and Zellic, are conducting audits of the finalized code. These measures are designed to provide a transparent and secure environment for borrowers looking to unlock the value of their Bitcoin without relinquishing its native security.
